Accounting for decisions

Managerial Accounting serves people inside the business. It asks what a product really costs, how profit changes with volume, how far actual results drifted from the budget and why, and which costs matter for a particular decision. That last question, relevant costing, is where many students slip, because some costs that look important do not change with the decision at all.

Where marks are lost

Marks go missing when fixed costs that will be incurred anyway are counted in a decision, when variances are labelled favourable or adverse the wrong way round, and when the written recommendation ignores qualitative factors. Tutors practise the calculation and the short recommendation together, as in the worked problem below.

A make-or-buy decision. Only the costs that change with the decision count.

Question

A firm makes a component at the following cost per unit: direct materials RM6, direct labour RM4, variable overhead RM2 and allocated fixed overhead RM5. A supplier offers the component at RM14. The fixed overhead would continue if the firm stopped making the part. Should the firm make or buy?

  1. Relevant costs are those that change with the decision. The fixed overhead continues either way, so it is not relevant.
  2. Relevant cost of making = RM6 + RM4 + RM2 = RM12 per unit.
  3. Cost of buying = RM14 per unit, so making saves RM2 per unit.
  4. The full cost of RM17 makes buying look cheaper, which is the trap. On the numbers the firm should keep making the part, subject to qualitative factors such as quality, reliability of supply and spare capacity.

Answer Make: RM12 against RM14 a unit, a saving of RM2 a unit.

Is Managerial Accounting easier than Financial Accounting?

It is different. There are fewer rules to apply and more judgement, about which costs matter and what a variance means, and the decision questions need practice.
